Bit of a difficult one but you should be able to prove to paypal that you have done your bit and that the item was delivered (albeit the wrong one !).
If you have specified in your terms and conditions that you will refund on return of item then surely it would now be up to the buyer to prove that the item had been returned before paypal would refund them ?
Sorry I'm not much help as I've never had to deal with paypal disputes before. Maybe somebody else can advise.

the contract for delivery is between the buyer and the RM,
and as I provided paypal with the tracking #. that should be all it takes

You sent wrong items to two buyers, one returned it and the other tried but it is lost.
Buyer #1 already returned item, and wanted right one but that is lost in mail, maybe forever. That buyer filed with PP for not getting item as described. That seems right, person did not get his item and no refund either.
PP case can be closed very easily. Just refund the money to buyer #1. Item lost forever, so give money back. That closes the case.
Buyer #2 also got wrong item, and attempted to return it, now lost. I believe you owe that person his/her item ASAP or they will file a PP complaint, same as #1 did.
Buyer #2 must discuss with PO if he/she actually took out insurance when returning item. There is a waiting period for refund, so it could be a while. But you need to get that item out to Buyer # 2 fast and then try to track that lost parcel. That may be an open issue for some time.
Who pays for all this? You of course. I switched two items and similiar thing happened. Two framed pictures so it cost me an arm and leg to get back and ship to right buyers. Now I add SKU # on each item and double check against photo before I toss it in the mail.

buyer 2 returned no probs, but wants the item being returned by 1, which has not arrived, its this buyer that filed the dispute,
my point is this buyer paid RM and they lost it,
who claims from RM, I know his claim for none delivery should not succeed as it was sent with tracking, and the number has been given to paypal
The person that sends the item, IE the seller is responsible for claiming from the post office as the seller will have the proof of postage etc. Once the PO have refunded you can refund the buyer, or even refund the buyer earlier if you wish to.
